Some examples include income from an interest-bearing checking account, income from scrap sales, income from certain fuel tax credits and refunds, and amounts recovered from bad debts. Special rules dealing with an accrual method of accounting for payments received in advance are discussed in chapter 2 under Accrual Method. These are amounts the seller permits you to deduct from the invoice price for prompt payment. For income tax purposes, you can use either of the following two methods to account for cash discounts. If you receive any of those payments, include them in your gross receipts as explained in that discussion.
- Those that are not used in the manufacturing process are treated as deferred charges.
- If you have a capital gain or loss, you must determine whether it is long term or short term.
- If you rent your home and use part of it as your place of business, you may be able to deduct the rent you pay for that part.
- Merchandise you have shipped out on consignment is included in your inventory until it is sold.
Credits you allow customers for returned merchandise and any other allowances you make on sales are deductions from gross sales in figuring net sales. Generally, if you exchange real property used for business or held as an investment solely for other business or investment real property of a like kind, no gain or loss is recognized. This means that the gain is not taxable and the loss is not deductible. You do this by including in income on Schedule C part of the deduction you took.
Do I Have to Collect Sales Tax?
There are 45 states and the District of Columbia that require businesses to collect sales tax. If you sell goods (and certain services) in one of these states you are responsible for calculating, collecting, regressive vs proportional vs progressive taxes and paying sales tax. Each state has its own set of laws and rates for sales tax. On top of state requirements, counties, cities, and districts may have their own sales tax requirements.

The annual accounting period for your income tax return is called a tax year. Determine the relationship for this rule as of the end of the tax year for which the expense or interest would otherwise be deductible. See section 267 of the Internal Revenue Code for the definition of related person. Each taxpayer must use a consistent accounting method, which is a set of rules for determining when to report income and expenses.
If you collect state and local sales taxes imposed on you as the seller of goods or services from the buyer, you must include the amount collected in gross receipts. If you are a small business taxpayer, you can choose not to keep an inventory, but you must still use a method of accounting for inventory that clearly reflects income. If, however, you choose to keep an inventory, you must generally use an accrual method of accounting and value the inventory each year to determine your cost of goods sold in Part III of Schedule C. Most individuals and many sole proprietors with no inventory use the cash method because they find it easier to keep cash method records. You choose an accounting method for your business when you file your first income tax return that includes a Schedule C for the business.
If your business sells products or services on which sales taxes are levied, you will need to set up a system, collect, and pay sales tax on a timely basis. In total, collect $5,250 ($5,000 + $250) from your customer. Record both your sales revenue of $5,000 and your sales tax liability of $250 in your accounting books. When customers buy from you, you do not pay sales tax—customers pay sales tax. You simply collect and remit it to your state or local government (it passes through you). In Colorado, voters will consider Proposition HH, which would cut residential property taxes and allow the state to backfill that lost revenue to local governments and schools.

If you are not working when you receive the payment, it still relates to your business and is included in earnings subject to SE tax, even though your business is temporarily inactive. You are subject to SE tax if you are an employee of a state or local government, are paid solely on a fee basis, and your services are not covered under a federal-state social security agreement. If you have an applicable financial statement, you may use this safe harbor to deduct amounts paid for tangible property up to $5,000 per item or invoice. If you do not have an applicable financial statement, you may use the de minimis safe harbor to deduct amounts paid for tangible property up to $2,500 per item or invoice.
Sales Tax Example Summary
You occasionally have to drive to your clients to deliver your completed work. You can deduct the cost of the round-trip transportation between your home and your clients. Local transportation expenses include the ordinary and necessary costs of all the following. Containers and packages that are an integral part of the product manufactured are a part of your cost of goods sold.
You must use a system that clearly reflects your income and expenses and you must maintain records that will enable you to file a correct return. In addition to your permanent accounting books, you must keep any other records necessary to support the entries on your books and tax returns. Sales tax is imposed on the prices of certain goods and services.

Understanding Sales Tax
If you make the election, you must reduce the basis of your depreciable real property by the amount excluded. Make this reduction at the beginning of your tax year following the tax year in which the cancellation occurs. However, if you dispose of the property before that time, you must reduce its basis immediately before the disposition. This credit applies to pension plan startup costs of a new qualified defined benefit or defined contribution plan (including a section 401(k) plan), SIMPLE plan, or SEP plan. An installment sale is a sale of property where you receive at least one payment after the tax year of the sale. If you finance the buyer’s purchase of your property, instead of having the buyer get a loan or mortgage from a third party, you probably have an installment sale.
Always register for a sales tax permit before you begin collecting sales tax
If you are a licensed real estate agent or a direct seller, your earnings are reported on Schedule C if both the following apply. This rule applies whether or not you hire others to help you make deliveries. It also applies whether you buy the papers from the publisher or are paid based on the number of papers you deliver.
If your net earnings from self-employment were less than $400, you still have to file an income tax return if you meet any other filing requirement listed in the Instructions for Form 1040. Use Form 461 to determine the amount of your excess business loss, if any. Direct deposit also avoids the possibility that your check could be lost, stolen, or returned undeliverable to the IRS. Although the tax preparer always signs the return, you’re ultimately responsible for providing all the information required for the preparer to accurately prepare your return.
